As I understand it, there are a couple of options for images.

1. upload them to your server

2. hotlink form another server

Then, for the article thumbnail you can use FIFU

Has anyone chosen #2 and had any legal trouble? 

What’s the smartest way to handle images?

I don’t think that you’ll get an answer here. Every content owner may have its own rules on a 3rd-party image content use.
