After install I keep seeing this in the General Settings

Your folder is not writable. You must chmod it to 777 if you want to use the "Store Images Locally" option.

I ha chmoded the folder to be writable

In this case the local image storing function should work fine. Try to upload a test image via standard WP post editor.
